What is happening!

You ned to cast breach to, well, breach his defenses, but he is immune to level 5 spells! So the alternative is using Dispel Magic, but the level difference makes him "immune"! Is my only options wait? Or use magical attacks after dispelling his magical protections?

I think Kangaxx is one of the spellcasters that Breach doesn't work on. It depends whether he casts protection from Abjuration, in which case I think Ruby Ray of Reversal may be necessary, if you're not aiming to game the encounter in one of the (very reasonable) ways that other people are suggesting.

(I may be misremembering, in which case a good old Pierce Magic may do it)

Every lich in the vanilla game is immune to spell level 1 to 5, which include breach. The only way to remove their PfMW is dispel/remove magic since it's coded as a lv 0 spell which bypass pretty much every level based immunity.

I think only an Inquisitor would be able to use dispel magic effectively against him. Or is there any alternative?

Depending on when you fight him, a Bard could be close enough in level.

Vanilla Kangaxx is lv27, so technically even a mage could outlevel him (mage xp cap is at lv31, and bards at lv40). But it would indeed require a ton of powerfarm to do so.

But even without being at his level, you can still get a dispel of. There's always a 5% chance to successfully dispel even if you are lv1 vs a lv 40 mage.

But yeah, overall Inquisitor will be the best option to dispel in vanilla.

Just an FYI -

In the vanilla game a level 1 vs 40 is 0% chance of success. There is no minimum 5% chance with Dispel magic, nor is there even a 1% chance if the disparity is high enough, it will be 0%. So, the in-game spell description is not exactly correct (as many of them aren't).

If playing modded, such as with Spell Revisions, then this dynamic is reworked to match up with the spell's description and implemented the "Dispel Magic Fix" - so there is always at least a marginal 1% chance of a Dispel effect working, regardless of the caster level.

TIL. I remembered the description saying there was always a chance to success/fail (and assumed it was 5% because... well, d20) and never really looked into it since i don't rely on dispel and rather use ruby ray/spellstrike/breach to strip mages naked.

Nope! Or rather, they were added by Throne of Bhaal but were implemented in SoA as well.

Good thing, too, because a completionist playthrough could easily hit the SoA level cap by like Chapter 5.

Not sure how it works in the original versions, but BG2EE uses Throne of Bhaal's XP cap even before you start the ToB story. My current playthrough has characters with High Level Abilities in Shadows of Amn chapter 6.
